Systematic funds drive $70 billion US equity selling

2026-11-06 02:45

U.S. stocks suffered a sharp, mechanically amplified sell-off on Nov. 5 as trend-following funds and leveraged exchange-traded products unloaded more than $70 billion of equity exposure in a single session, according to JPMorgan's equity derivatives strategy team. The bank's models also projected that volatility-targeting strategies could have roughly $50 billion more to sell over the following days if elevated market volatility persisted.

The S&P 500 fell 4.4% and the Nasdaq 100 lost 6.4%, a decline JPMorgan described as the indexes' weakest one-day performance since tariff day. The scale of the drop triggered a familiar feedback loop in modern equity markets: falling prices weakened momentum signals, rising volatility forced funds to lower risk, and those automated adjustments added further selling pressure.

For cryptocurrency markets, the episode places renewed attention on cross-asset liquidity conditions rather than any single token-specific development. Bitcoin and other digital assets often trade around the clock and can react quickly when leveraged participants reduce exposure across riskier markets. A sustained volatility shock in equities could therefore keep crypto derivatives and spot markets sensitive to moves in U.S. index futures.

Systematic strategies turned net short

JPMorgan said commodity trading advisers, or CTAs, shifted to net short positions after several momentum signals broke during the early phase of the trading day. CTAs are systematic funds that commonly follow price trends through predetermined rules rather than discretionary portfolio decisions.

Within roughly 90 minutes of the U.S. cash-market open, net CTA selling in S&P 500 futures reached about $11 billion, according to the bank's estimates. Positioning across the S&P 500, Nasdaq 100 and Russell 2000 subsequently flipped to net short.

The bank's model showed the S&P 500 near 7,383, with its one-month momentum measure turning negative and its CTA signal marked short. Longer-term momentum remained positive: the 12-month trend signals for the main U.S. equity indexes had not yet broken down.

That difference between short- and long-term indicators gives the selling a more specific character. Funds reacting to recent market weakness were cutting risk rapidly, while models based on the longer price trend had not necessarily reached the same conclusion. If the decline extends long enough to erode those longer-term signals, systematic selling could broaden beyond the fastest-reacting strategies.

Leveraged ETFs concentrated selling in technology

Leveraged ETFs accounted for the largest estimated source of forced equity sales during the session. JPMorgan estimated that these products sold more than $60 billion of equity exposure before the close, with about 90% of the activity concentrated in technology-linked funds.

The selling was focused in products tied to semiconductors, the Nasdaq 100 and the Technology Select Sector SPDR Fund, commonly known by its ticker XLK. Leveraged ETFs seek to deliver a multiple of an index's daily return and must rebalance their exposure as prices change. During steep declines, that structure can require funds to sell into falling markets to restore their intended leverage.

JPMorgan characterized the move as the second major deleveraging by leveraged ETFs within a week. Its estimates showed implied short-gamma exposure for those products declining from roughly $7.5 billion per 1% market move to about $6.5 billion per 1% move after the rebalancing.

Gamma measures how quickly an options position's exposure changes as the underlying asset moves. A large short-gamma position can intensify market swings because hedging activity tends to involve selling as prices fall and buying as prices rise. The reduction estimated by JPMorgan suggests some of that immediate leveraged-ETF rebalancing pressure had already been absorbed, though it does not remove the risk of fresh selling if volatility remains high.

Volatility-targeting funds remain the next focus

The more immediate concern identified by JPMorgan was volatility-targeting funds, whose risk models typically reduce equity exposure when market swings increase. The bank estimated these strategies could need to sell about $50 billion in equities over the next several days.

JPMorgan tied the expected reductions to a fall in target leverage from around the 67th percentile to the 30th percentile. Such funds do not need a bearish view on earnings, economic growth or monetary policy to sell. Their models respond primarily to realized or expected volatility, meaning a sharp market move can trigger risk reductions even if the original decline began for unrelated reasons.

That distinction can matter for crypto traders assessing spillover risks. Equity-market stress does not automatically produce identical moves in Bitcoin or other digital assets, but a broad reduction in leverage can affect multiple liquid, higher-volatility markets at once. Crypto derivatives markets may be particularly exposed when participants use borrowed capital or maintain positions that can be liquidated during abrupt price swings.

Cross-market stress can travel quickly

The Nov. 5 equity move showed how quickly quantitative strategies can become a source of market-wide flow rather than a stabilizing force. CTAs responded to broken momentum, leveraged ETFs rebalanced after index losses, and volatility-targeting funds faced prospective exposure cuts as volatility rose.

Those mechanisms can compress a multi-day deleveraging cycle into hours. In equities, the concentration of leveraged ETF sales in technology also left the Nasdaq 100 more exposed than the broader S&P 500. The Nasdaq's 6.4% fall substantially exceeded the S&P 500's 4.4% decline, reflecting the technology-heavy focus of the estimated ETF flows.

For digital-asset markets, the practical issue is whether the equity sell-off develops into a prolonged reduction in risk exposure across systematic funds and derivatives markets. JPMorgan's projected $50 billion of additional volatility-targeting sales indicates that volatility, rather than the initial day's price move alone, will determine whether the pressure persists.

A calmer equity market would reduce the mechanical need for these funds to cut exposure. Continued sharp swings would keep systematic deleveraging active and leave crypto markets vulnerable to sudden liquidity-driven moves even without a crypto-specific catalyst.
