AI earnings test as US yields stay high

2026-11-04 08:25

U.S. stocks are approaching a concentrated stretch of earnings, inflation and labor-market events with unusually little valuation cushion, placing pressure on technology companies to show that heavy artificial-intelligence spending is producing durable revenue growth. The S&P 500's forward earnings yield stood only about 35 basis points above the 10-year Treasury yield on Oct. 23, according to FactSet and U.S. Treasury market data, leaving equity valuations sensitive to both disappointing guidance and renewed increases in long-dated borrowing costs.

At a forward price-to-earnings ratio of 18.7 times, the S&P 500 carried an implied earnings yield of roughly 5.35%, compared with a 5.00% yield on the 10-year Treasury. That narrow gap means traders are receiving only a modest additional expected return from equities relative to government bonds, despite taking on corporate-profit and valuation risk.

The immediate test comes from a sequence of events extending through November: the U.S. Nonfarm Payrolls report on Nov. 6, consumer-price data on Nov. 10, Nvidia's expected earnings release around Nov. 18, and the Federal Reserve's Dec. 9 policy decision. Each could alter expectations for rate policy and the profitability of the companies driving the market's gains.

earnings growth is strong but increasingly concentrated

S&P 500 earnings have grown sharply in the latest reporting season, though the gains remain heavily dependent on a small group of companies tied to semiconductors and AI infrastructure. FactSet reported on Oct. 23 that quarterly earnings for the index were up 29.5% from a year earlier, while revenue rose 12.7%.

FactSet's Oct. 16 analysis showed how much of that expansion depended on Nvidia and Micron. Excluding the two chipmakers, estimated S&P 500 earnings growth would fall to 20.0% from 29.0%. That concentration raises the stakes for the next round of technology guidance, particularly from companies committing large sums to data centers, servers and specialized chips.

Companies have generally exceeded Wall Street earnings estimates. Among the firms that had reported by Oct. 16, 83% beat consensus earnings-per-share forecasts, above the five-year average of 78%, FactSet said. The scale of those beats has been weaker than normal: the aggregate earnings surprise was 2.1%, well below the five-year average of 7.5% and the 10-year average of 8.0%.

That gap puts less emphasis on whether companies can clear lowered forecasts and more on whether executives can justify future spending. Markets will be looking for evidence that cloud demand, advertising tools and enterprise software are generating returns commensurate with the capital being deployed for AI capacity.

Meta reported third-quarter revenue of about $64.6 billion, a 26% increase from a year earlier and above a market expectation of roughly $63.3 billion. The result offered support for the view that AI investments can improve advertising performance and engagement, though the larger issue for the sector remains the timetable for converting infrastructure budgets into sustained profit growth.

Nvidia remains central to that calculation. The chipmaker reported $96.2 billion in revenue in its prior quarter, up 106% year over year, and forecast $108.0 billion for the current quarter, above a then-consensus estimate of $104.2 billion. Its expected November report will provide a fresh measure of demand from cloud operators and other buyers building AI computing capacity.

The reporting calendar has also focused attention on Alphabet, Microsoft and Amazon, where cloud revenue trends are being measured against the pace of capital expenditures. The source material cited SpaceX as reporting 161% year-over-year revenue growth alongside quarterly capital expenditures of $19.6 billion, underscoring the broader market concern: large spending programs can support growth expectations, but cash-flow and profit outcomes determine whether they support valuations.

jobs and inflation data will shape the December Fed decision

The Federal Reserve has already shifted its policy stance over the past year. After cutting its target range three times between September and December 2025, bringing it to 3.50%-3.75%, the central bank raised rates by 25 basis points on Sept. 16, 2026, to 3.75%-4.00%.

At its Oct. 28 meeting, the Federal Open Market Committee voted 10-2 to hold rates unchanged. Governors Lisa D. Cook and Beth M. Hammack dissented in favor of a quarter-point increase. Federal Reserve Chair Kevin Warsh did not offer explicit guidance on the December meeting, leaving incoming economic data to carry added weight.

The Fed's latest projections placed the median policy rate at 4.125% at the end of both 2026 and 2027. CME FedWatch pricing showed odds of a 25-basis-point December increase near 86%, according to the source material.

Nonfarm Payrolls and CPI will therefore be closely watched for signs that labor demand and inflation remain firm enough to justify another increase. The source material described recent inflation pressure as more connected to supply-side factors, including oil prices, while noting that year-over-year core CPI had been declining. A weaker inflation reading could challenge expectations for near-term tightening; a strong report could lift Treasury yields and further strain equity multiples.

election and local policy risks may split sectors

The midterm election cycle may add sector-specific volatility rather than dictate the direction of the overall index. BlackRock data cited in the source material showed the S&P 500 averaged a 7.5% gain during midterm years, compared with 12.4% in non-midterm years. In the six months after midterm elections, the index averaged a 14.1% gain, against 5.7% in comparable non-election periods.

Those averages conceal potentially meaningful differences between industries. A Sept. 23 Citi report identified semiconductors and AI as areas exposed to policy decisions involving subsidies, export controls and AI regulation.

Data-center construction has also become a local political issue as utilities and communities assess electricity demand. The source material pointed to an Ohio ballot proposal seeking to pause data-center construction and an audit initiative in Texas that could affect the deployment pace of cloud infrastructure. Such measures would not necessarily alter demand for AI services, but they could affect where and how quickly companies add computing capacity.

crypto markets face the same macro calendar

Digital-asset markets are likely to absorb the same jobs, inflation and rate signals, with their around-the-clock trading structure allowing price moves to appear before U.S. cash equities open. Payrolls and CPI are released one hour before the New York stock-market open, often pushing initial reactions into futures, premarket activity and crypto trading.

The source material also cited Kaiko data showing weekend crypto trading volume had fallen to 16% of total activity, an all-time low in its dataset. Lower weekend liquidity can amplify moves when a macro surprise, geopolitical development or equity-market headline arrives outside core U.S. trading hours, though thin volume does not determine the direction of prices.

U.S. crypto policy adds another unresolved variable. The House passed the CLARITY market-structure bill, while a procedural Senate vote in mid-September failed to advance, leaving the legislative path for digital-asset market structure and stablecoin oversight uncertain. That uncertainty may remain relevant for token markets during a period when macroeconomic data are already driving risk appetite.

Late-November holidays could further shift price discovery across regions. If a U.S.-listed company reports before the American market opens while U.S. exchanges are closed for Thanksgiving, Hong Kong and other Asian markets may absorb the first full equity-market reaction. The result is a calendar in which AI earnings, Treasury yields and policy expectations are likely to move across stock, futures and crypto markets with little delay.
